VWAP Explained: The Line Institutions Actually Care About

VWAP is the one indicator on your chart that big desks genuinely benchmark against. It tells you where the day's real business happened — and whether you're buying expensive or cheap relative to everyone else.

1. What VWAP is

VWAP — volume-weighted average price — is the average price of a market over the session, with each trade weighted by its size. A million-dollar order moves the line more than a hundred-dollar one. It resets at the start of each new session.

Read it like a fair-value line for the day: price above VWAP means buyers are paying more than the day's average (bullish control); price below means sellers dominate.

2. How it's calculated

For each period: multiply the typical price (high + low + close, divided by 3) by that period's volume. Then keep a running total:

VWAP = cumulative (typical price × volume) ÷ cumulative volume

Because it accumulates from the session open, VWAP is smooth early in the day and increasingly slow-moving by the close — a feature, not a bug.

3. Why institutions use it

Execution benchmark

A desk that buys below the day's VWAP got a better price than the average participant. Fund managers are literally graded on it.

Self-fulfilling gravity

Because so much order flow references VWAP, price often reacts to it — pullbacks stall there, breakouts accelerate away from it.

4. Three practical ways to trade it

  1. Bias filter. Only look for longs above VWAP and shorts below it. This one rule keeps you out of half the day's bad trades.
  2. Pullback entries. In a trend, wait for price to return to VWAP and show rejection before joining — you're entering at the day's fair price, in the direction of control.
  3. Mean reversion. When price stretches far from VWAP in a ranging day, fades back toward the line are a classic scalping setup. Only in ranges — never fade a trending day's extension.

5. Limitations

Know before you trade it
  • • VWAP is an intraday tool — it resets each session and means nothing across days (use anchored VWAP for that).
  • • It lags by construction; late in the session it barely moves.
  • • On spot forex, volume is tick-volume proxy, so treat it as approximate.
  • • On strong trend days price may never return to VWAP — waiting for the pullback means missing the move.

6. FAQ

¿Es mejor el VWAP que una media móvil?

Different jobs. Moving averages track price over time; VWAP tracks where volume actually traded today. For intraday bias and entries, VWAP is usually the more meaningful line.

What is anchored VWAP?

The same calculation, but started from a moment you choose — an earnings release, a major low, a news spike — instead of the session open. It answers "where is fair value since that event?"

Can I use VWAP on a funded account?

Yes — it's a bias and entry tool, so it fits any rulebook. Pair it with fixed fractional risk per trade so a failed VWAP bounce never threatens your daily drawdown limit.
